Normally, this is used when someone says something bad or unfortunate and they do not want it to come true, they believe that if you knock on wood it will help that thing to not come true.

said in order to avoid bad luck, either when you mention good luck that you have had in the past or when you mention hopes you have for the future.
Example: “The deal will be agreed on Wednesday, knock on wood.”
it’s another way of saying ‘fingers crossed’ or ‘hope for the best’
