For something that is close to you, use THIS. If you are holding the key, it is correct to say, “What is this? This is a key”. It is also correct to say, “It’s a key”.
To talk about something that is not close to you, use IT. “What is it? It’s a key.”

But if you compare THIS and THAT, then you are correct:
THIS is close.
THAT is not close.
