it's common when we don't believe in something that someone said to you and you. It means you're joking or we can use wolne żarty

It's common, not rude, but a bit informal. You'll say it to a friend.
It means "You're kidding, aren't you?".
To a person you don't know you'd say:
Żartuje pan/pani!

It isn't rude, but a little bit not polite. You can also put "?" in the end of the sentence to change it to something more like question that expresses more curiosity, not irony and shock.
