"Lag" is a term used in the computer and video gaming worlds- it means that a computer is running behind. For example, if I opened a huge file on my computer, and my computer froze up for a couple seconds while the file was opening, I could say that my computer was lagging.
This means that if we describe a person as "lagging," we're saying that he's running slower than usual. For example, if you said something to your friend, and he took longer than usual to answer, you could say that "He's just lagging," His mind is running slower than usual.

@HDGD It depends on how close you are to the person. I wouldn't say it to someone I've just met, but if it was a close friend, I would feel more comfortable.
The most common time I use this phrase is when describing myself. For example, if I'm the one who is taking a while to understand what someone is saying to me, then I might say, "I'm sorry, I'm just lagging today." It shows the other person that I am listening to them, I'm just having trouble processing what they're saying.
Basically, whether or not it's rude depends on the context, just like so many other phrases and words. :)

@HDGD You can also use these, yes. However, just be aware that "lag" is most often associated with computers, and this might confuse people who aren't comfortable with computer/video game terms. Older people, especially, might not understand- and even some younger people might have trouble. :)
